Taxes on income

  • Japan taxes its residents' income in two distinct ways: income tax and residence tax. Income tax is a national tax administered by the National Tax Agency, while residence tax is a local tax administered by wards/cities/towns (municipalities).

  • The tax year is the calendar year (January—December), and individuals' annual tax liability is calculated on the basis of their total annual income.

  • Income tax is paid in two main ways: by employers/clients withholding income tax from payments they make to individuals, and by individuals being issued with a tax bill upon filing their annual tax return.

  • Employees must have income tax withheld from their paychecks. At the end of the year, employers are typically required to calculate whether the amount of income tax that was withheld during the year was excessive, and provide the employee with a refund of any excess tax that was withheld. If the employee has no other significant source of income, their income tax bill for the year will have been settled, and they will not be required to file a tax return.

  • Sole proprietors (and employees with multiple sources of income) must file an annual tax return (and pay their income tax) by March 15 each year. Note that all tax returns are individual—it is not possible for couples to file jointly.

  • The residence tax payable on salary and business income can not be withheld in advance by employers/clients. Instead, municipalities wait until the tax return filing deadline has passed, and then issue everyone with a bill for the residence tax on the previous year's income. This means, for example, that you will be billed in mid-2021 for the residence tax on the income you earned during 2020.

  • Residence tax bills can be issued in two different ways: they can be sent to the individual's employer and broken up into 12 instalments payable over a year, or they can be sent to the individual's home address. If the bill is sent to the employer, the employer will deduct one instalment from each of the employee's next 12 monthly paychecks.

  • Japanese residents must pay Japanese income and residence tax on their global income, with one exception:

    • Residents who have not accrued five years' residency will not owe Japanese income tax on income generated by certain types of overseas assets or activities (work performed while outside Japan), providing that the income is paid outside Japan and the resident does not remit money from outside Japan in the same year as the income was generated.

Sending money overseas

  • As explained here, there are two main types of international money transfers:

    1. Conversion from yen to foreign currency is performed at the same time as the transfer.
    2. Conversion from yen to foreign currency is performed prior to the transfer.
  • Wire transfer services (such as TransferWise and WorldRemit) typically perform the conversion at the same time as the transfer. In this case, the exchange rate/commission is irrelevant, because the transfer fee is bundled together with the exchange commission. There is only one overall fee—typically around 1% of the amount being sent.

  • Foreign-currency friendly banks (such as Shinsei and Sony) allow account-holders to convert yen to foreign currency without simultaneously transferring it to a foreign bank account. In this case, the fee for converting and transferring money will be a combination of the exchange commission paid at the time of the currency conversion (often ~0.2%) and the wire transfer fee paid at the time of the transfer (usually a flat 2,000–4,000 yen).

  • There is no simple answer to the question of which method or service is cheapest. The answer depends partly on the amount being sent, as well as the sender's entitlement to the various reward/loyalty schemes (e.g., Shinsei's Step Up Program, Sony's Preferential Program, Rakuten's Points Ecosystem).   • Japanese banks and wire transfer services are subject to fairly strict anti-money laundering regulations. Though all banks and services implement these regulations differently, it is common for the sender to be asked to provide evidence of the purpose of the transfer and/or evidence of the source of the funds. These kinds of inconveniences can't be ignored, and some people prefer to use more expensive banks or services because they have less onerous AML requirements.


Employees vs. service providers

  • When a person works in exchange for money, they do so as either an employee or as a service provider (business operator). This distinction dramatically affects the rights of the worker, as well as the worker's tax liability, health insurance, unemployment insurance, pension entitlements, etc.

  • Businesses have strong incentives to illegally classify employees as "service providers" (e.g., gyomu itaku).

    • The level of control that a business has over the worker's activities is the primary factor affecting whether an employee is being illegally classified as a service provider.
    • Classifying an employee as a service provider attracts criminal penalties, but the police may be reluctant to get involved in complex cases.
  • Service providers are business owners (sole proprietors), though this fact can be obscured by the use of terms such as "freelancer" and "independent contractor". Business owners are:

    • Responsible for setting the terms of their relationships with their clients (e.g., remuneration, holidays, working hours) and for enforcing their own contracts. If a client refuses to pay, for example, the government will not step in to help. The business owner needs to sue the client themselves.
    • Responsible for tracking all expenses they incur. (Tax law provides employees with a tax-free expenses allowance, but business owners can only deduct actual expenses.)
    • Responsible for paying their own health insurance and pension premiums.
    • Responsible for insuring themselves against:
      • injuries incurred at work,
      • lost income as a result of health issues, and
      • losses arising from their work (professional liability).
    • Ineligible for unemployment insurance, as well as common employee benefits such as commuting allowances, housing allowances, employer-sponsored pension schemes, and annual health checks.
    • Responsible for registering their business with the NTA, filing their own tax return, and saving enough money to cover future tax bills.

Shakai hoken vs. national health/pension

  • All Japanese residents must be enrolled in public health insurance. Of adult residents aged 20-59:

    • About 80% are insured by a provider of "employees' health insurance".
    • About 20% are insured by their municipal government ("national health insurance" or "NHI").
  • Employees' health insurance provides additional benefits compared to NHI. For example, only employees' health insurance offers maternity pay and recovery of lost wages due to injury/illness.

  • All Japanese residents aged 20-59 must be enrolled in the public pension scheme. Of those:

    • About 60% are enrolled in the "employees' pension".
    • About 40% are enrolled in the "national pension".
  • The employees' pension is technically a supplemented version of the national pension. Accordingly, it is more expensive than the national pension but recipients receive a larger benefit.

  • The combination of employees' health insurance and the employees' pension is colloquially referred to as shakai hoken (social insurance).

    • Generally, employees' health insurance and pension come as a package and it is not possible to have one without the other. One exception to this is when employees voluntarily choose to remain enrolled in employees' health insurance after they have stopped working. Around 5% of adults aged 20-59 are in this situation.
    • Dependents of people enrolled in employees' health insurance are entitled to free employees' health insurance and free national pension enrolment (limited to spouses). Around 15% of all adults aged 20-59 are in this situation.
  • If an employee is not enrolled in shakai hoken by their employer, it could be because:

    • The employer is not allowed to enrol the employee (e.g., because the employee's normal working hours are less than 20 hours per week, or because the employee's expected period of employment is too short).
    • The employer is not required to enrol the employee (e.g., because the employee's expected working hours are less than 30 hours per week, or because the employer's business is very small).
    • The employer is illegally neglecting to enrol the employee (unfortunately, this seems to be common in some industries).
  • Changing jobs often means changing from shakai hoken to the national health/pension systems and vice versa. Note that enrolment and unenrolment in the national systems is handled by municipal offices, while enrolment and unenrolment in shakai hoken is handled by employers.

  • Enrolment in shakai hoken and national health/pension is determined on a daily basis, but premiums are charged on a monthly basis. Individuals must pay health/pension premiums to whoever their insurer/pension provider is on the last day of each month.


Payment methods

  • The majority of household expenses in Japan are paid electronically. However, the proportion of expenses that are paid in cash (38% by value) is very high relative to other developed countries.

    • The average amount of cash that adults carry in Japan (~13,000 yen) is significantly higher than in many other places.
    • 66% of in-person retail transactions are cash transactions.
    • 16% of online transactions are cash transactions (e.g., COD).
    • The number of "cash only" businesses has decreased dramatically over the past few years, and this trend is expected to continue.
  • Credit cards are the most common cashless payment method, accounting for around 30% of household expenditure.

    • The most common reason that people cite for using credit cards is the availability of reward points/miles.
    • Most credit cards have some kind of points system attached to them, but the benefits vary considerably. It is generally worth aiming for an average return of ~1% on all purchases.
    • If you are willing to pay attention to campaigns and change payment methods often, it is possible to achieve average returns of 2-3% on all purchases.
    • While credit cards account for 30% of in-person purchases by value, they account for only 15% of all in-person transactions, implying that they are more commonly used for expensive purchases.
  • Direct debit is the second most common cashless payment method (21%).

    • The purchaser authorizes the vendor to withdraw money automatically from the purchaser's bank account.
    • The cost of the transfer is typically borne by the vendor.
    • Many vendors use the "Pay-easy" service to execute direct debits, but some popular non-traditional banks (e.g., Shinsei, Sony, SBI, Aeon, Seven) do not subscribe to Pay-easy, which means vendors will often refuse to debit accounts at those banks.
    • Direct debit is mainly used for stable, regular expenses such as rent, utility bills, and insurance.
  • Bank transfer is the third most common cashless payment method (5%).

    • The purchaser initiates a transfer of funds from their own bank account into the vendor's account.
    • The cost of the transfer is typically borne by the purchaser, but many banks offer one or more free bank transfers per month, depending on the account-holder's "status" (average balance, whether they have a mortgage, whether they hold an investment account, etc.).
    • Bank transfers are typically used for expensive purchases (vehicles, commercial services, rental deposits, etc.).
    • Bank transfers offer very little fraud protection and should be used with care.
  • Other cashless payment methods (accounting for the remaining 6% of household expenditure) include:

    • Electronic money
      • Prepaid contactless IC cards, often connected to transport operators.
      • The most popular products are Edy (Rakuten), WAON (Aeon), Suica (JR East), Nanaco (7-Eleven), and Pasmo.
      • Electronic money can be integrated into mobile phones that have "Osaifu-Keitai" functionality.
      • Although electronic money only accounts for around 4% of total household expenditure, it accounts for 12% of in-person retail transactions, and 22% of all transactions at convenience stores.
    • iD/QUICPay
      • Contactless IC cards/tokens with the potential for phone integration, similar to "electronic money". However, the primary purpose of these services is to offer a contactless method of accessing an existing credit card. (Unlike electronic money, most iD/QUICPay products do not store value.)
      • Most major credit card issuers offer either iD or QUICPay functionality on at least some of their cards.
      • iD/QUICPay are used in about 1% of all in-person transactions and 3% of convenience store transactions.
    • Payment apps
      • Mobile app-based payment methods that involve scanning a QR code at the point of sale.
      • They generally offer both prepaid "electronic money" functionality and some credit card access analogous to iD/QUICPay.
      • The most popular products are PayPay, LINE Pay, and Rakuten Pay.
      • As of February 2020, QR-code apps were being used in around 2% of in-person transactions and 6% of convenience store transactions, but they are a very new and fast-growing payment method, so current usage is likely higher.
    • Debit cards
      • Similar to a credit card, but the money is immediately withdrawn from the card-holder's bank account (in other words, no credit is being provided).
      • These are rare in Japan, and they account for only 0.1% of household expenditure. Their main usage is online purchases, where they account for 1.3% of transactions.
      • Fraud protection is generally limited to a fixed amount (e.g., 1 million yen), whereas the usage limit is determined by the card-holder's account balance. So it is quite risky to have a larger account balance than the card issuer's fraud protection limit.

Other taxes

  • Japan has a significant inheritance tax.

    • Inherited property located in Japan is always taxed.
    • Deceased Japanese residents' overseas assets are taxed unless the deceased held a "Table 1" visa (any visa other than spouse/child/PR/LTR) and the heir is either a non-resident or a "temporary foreigner" (less than 10 years' residence and a Table 1 visa).
    • Overseas assets inherited by Japanese residents are taxed unless the resident is a "temporary foreigner".
    • There are significant tax-free allowances that ensure the vast majority of heirs (more than 90%) pay no inheritance tax.
    • Japanese nationals must live outside Japan for 10 years to escape full inheritance tax liability.
  • To prevent inheritance tax evasion, Japan also has a significant gift tax.

    • The recipient has full responsibility for declaring and paying tax on the gift.
    • There is no blanket exemption for spouses or family members. In practice, this makes things like shared bank accounts and children's trust funds quite risky.
    • There is an important exemption to gift tax for "money spent on living expenses received from family members who have assumed responsibility for the recipient's living expenses".
    • The rules regarding the location of property and when it is taxable are the same as for inheritance tax (e.g., "temporary foreigners" don't owe gift tax on overseas assets).
  • Japan has a 10% sales tax (8% on food sold for off-site consumption). Sales tax is normally collected and paid by vendors, but vendors with revenue of less than 10 million yen per year can choose not to collect sales tax.

  • Vehicle ownership is taxed in two ways:

    • A national weight tax of 0-35k yen/year (depending on the age, weight, and fuel-efficiency of the vehicle).
    • A vehicle ownership tax:
      • For "kei" cars and motorcycles, this is a municipal tax of 2-10k yen/year.
      • For regular cars, this is a prefectural tax of 25-110k yen/year, depending on engine capacity.
  • Japan has an annual property tax that applies to all land and buildings, as well as all depreciable assets owned by businesses.

    • Property tax is administered by municipal governments and rates vary slightly.
    • The basic annual rate is 1.4% of the government-assessed value of the property, with an additional 0.3% payable on land and buildings located within urban planning zones.
    • There are significant exceptions for new residential buildings, and for land that has a residential building on it.
    • Government valuations of land and buildings tend to be around 30% lower than market value.
    • "Depreciable assets" does not include vehicles, and the depreciable assets within a single municipality are exempt from property tax if their combined value is less than 1.5 million yen.
  • There is a stamp duty applicable to many types of contracts and official documents, including formal receipts for goods/services worth more than 50k yen. Though the stamp duty on most documents is quite cheap (e.g., 200 yen).

  • Japan's public broadcaster, NHK, is funded by a quasi-tax on the possession of "equipment capable of receiving the [TV] broadcasting provided by NHK" (effectively meaning a screen, a TV tuner, and an antenna—or access to an antenna connection).

    • The fee is 12-24k yen/year per household, depending on whether you are capable of receiving NHK's satellite channels.
    • One representative from each household is required to arrange to pay the fee by concluding a contract with NHK. This can be done online, or in-person via one of NHK's infamous door-to-door salespeople.
    • Just under 20% of households illegally refuse to conclude a contract with NHK. The Japanese Supreme Court has confirmed that NHK can sue a household that illegally refuses to conclude a contract and a court can order the household to conclude a contract with NHK, but in practice such lawsuits are extremely rare.

Common tax-saving measures

  • Japan has two key tax-advantaged investment vehicles: iDeCo and NISA.

    • iDeCo is a privately-managed defined-contribution pension scheme. Contributions are fully tax deductible and withdrawals upon retirement are taxed very lightly. Investment options within iDeCo are limited to low-risk products.
    • NISA is a type of investment account within which all capital gains are tax-free. There are two types of NISA accounts: ordinary NISA (5-year limit, maximum of 1.2 million yen/year, high-risk products available) and tsumitate NISA (20-year limit, maximum of 400k yen/year, medium/low-risk products only).
  • Medical expenses in excess of 100k yen per year are tax deductible. It's not possible for employers to process this deduction on behalf of their employees, though, so employees who want to claim this deduction must file a tax return themselves.

  • A tax deduction is available for every family member with a low income for whose living expenses the taxpayer has assumed responsibility (other than children aged 0-15). This includes dependents living separately (even outside Japan), providing that the taxpayer is genuinely responsible for the dependent's living expenses.

  • Residential mortgages attract a significant tax credit, roughly equivalent to 1% of the outstanding value of the loan for the first 10 years of the mortgage. Since residential mortgages at variable rates below 1% are relatively common, this tax credit will often completely offset the mortgagor's borrowing costs.

  • Income from renting out land and buildings can generate a taxable loss due to amortization of the property's acquisition costs. Such losses can be offset against other types of income to reduce the taxpayer's overall tax burden.

  • Furusato nozei is a scheme that allows individuals to redirect their taxes to specific municipalities in return for "gifts" of local products. It costs 2,000 yen to participate in the scheme, regardless of how much tax is redirected (or the total value of "gifts" received), though there is an upper limit to the proportion of a person's tax bill that can be profitably redirected.
